#### Fundamental Factor Ratios & Decision-Making

In quantitative equity portfolio management (QEPM), fundamental factors represent the underlying financial health, operational stability, and growth prospects of a firm derived from its balance sheet, income statement, and statement of cash flows.\
Rather than viewing financial ratios in isolation, quantitative portfolio managers group them into thematic categories to evaluate risk-reward dynamics, model expected returns, and construct balanced portfolios.<br>

#### Key Subcategories of Fundamental Ratios

**1. Valuation Factors**

Valuation factors compare a firm's market value or enterprise value to its underlying accounting metrics.<br>

* Key Ratios: Earnings-to-Price (E/P or inverse P/E), Book-to-Price (B/P), Sales-to-Price (S/P), Cash-Flow-to-Price (CF/P), and Enterprise Value to EBITDA (EV/EBITDA).<br>
* Role in Decision-Making: Valuation ratios serve as indicator filters for value anomalies. Stocks with high earnings or cash flows relative to their market price are considered "cheap" or undervalued, historically yielding higher risk-adjusted returns. Managers use these ratios to avoid overpaying for growth and to capture value factor premiums.<br>

**2. Size Factors**

Size measures the total economic scale of a firm in the market.<br>

* Key Metrics: Market Capitalization (SIZE or log(SIZE)) and Total Assets (log(TA)).<br>
* Role in Decision-Making: Historically, small-cap stocks tend to outperform large-cap stocks over long horizons (the "size effect" or small-firm anomaly). In portfolio construction, size is used both as an alpha signal and as a risk factor; small caps exhibit higher idiosyncratic risk and liquidity constraints, whereas large caps provide stability and institutional liquidity.<br>

**3. Operating Efficiency Factors**

Efficiency ratios measure how effectively a company utilizes its assets and manages operational components to generate revenue.<br>

* Key Ratios: Total Asset Turnover (TAT), Inventory Turnover (IT), Receivables Turnover (RT), and Cash Conversion Cycle (CCC).<br>
* Role in Decision-Making: High asset or inventory turnover signals superior management quality and operational velocity. In stock ranking models, improving efficiency trends signal that a company is generating more revenue per dollar of capital tied up, predicting future margin expansion.<br>

**4. Operating Profitability Factors**

Profitability ratios evaluate a firm's capacity to convert revenues into net bottom-line earnings.<br>

* Key Ratios: Gross Profit Margin (GPM), Operating Profit Margin (OPM), Net Profit Margin (NPM), Return on Equity (ROE / ROCE), and Return on Assets (ROA).<br>
* Role in Decision-Making: High and expanding profitability metrics indicate a strong competitive advantage or "moat." Quantitative models look for both absolute high profitability and positive year-on-year growth in margins (Delta GPM, Delta OPM) to identify quality growth stocks.<br>

**5. Solvency & Financial Risk Factors**

Solvency ratios assess a firm's long-term debt burden and its ability to meet structural financial obligations.<br>

* Key Ratios: Debt-to-Equity (D/E), Total Debt Ratio (TDR), Interest Coverage Ratio (ICR), and Quick/Current Ratios (QR, CUR).<br>
* Role in Decision-Making: Solvency factors are essential risk controls. Companies with excessive leverage (D/E) and low coverage (ICR) face financial distress and higher default probability. Managers filter out low-solvency firms or short them to avoid tail-risk blowups.<br>

Corporate activity reflects strategic capital allocation choices made by executive management.<br>

* Key Metrics: Stock Buybacks (SB), Insider Purchases/Sales, Research and Development Intensity (R\&D/Sales), and Dividend Yield (DY).<br>
* Role in Decision-Making: Share buybacks and insider buying signal management's internal confidence that the company's stock is undervalued. Heavy R\&D spending indicates active investment in future growth. These actions provide high-conviction positive signals in quantitative ranking systems.<br>

#### How Fundamental Ratios Are Interlinked

Fundamental ratios do not operate in silos; they form a web of cause-and-effect financial dynamics:<br>

1. Efficiency → Profitability → Valuation: An increase in Operating Efficiency (e.g., faster inventory turnover) directly expands Operating Profitability (OPM and ROA). Higher profitability leads to stronger cash generation, which subsequently lowers the stock’s relative valuation ratios (making E/P or CF/P more attractive).<br>
2. Solvency → Profitability (DuPont Framework): Using leverage (D/E) boosts Return on Equity (ROE) during good times, but increases interest expense, which drags down Net Profit Margins (NPM) and degrades the Interest Coverage Ratio (ICR) during economic downturns.<br>
3. Profitability & Solvency → Corporate Activity: Firms with high profitability and low debt retain discretionary cash flow. This cash enables management to execute corporate activities such as stock buybacks, dividend distribution, or aggressive R\&D investments without taking on default risk.<br>

#### Portfolio Management & Decision-Making Synthesis

Quantitative managers integrate these interlinked factors through three main portfolio construction mechanisms:<br>

* Multifactor Composite Ranking (Z-Scores): Instead of relying on a single metric, managers normalize each ratio into a standardized $$ $Z-score and aggregate them into composite style factors (Value, Quality, Momentum, Growth) to rank the investment universe.<br>
* Risk Decomposition & Neutralization: Unintended factor exposures (such as tilting entirely toward small caps or high-debt value traps) are constrained using risk models to isolate pure factor premiums.<br>
* Dynamic Factor Tilting: Managers adjust factor group weights dynamically based on macro economic conditions—tilting toward high solvency and quality profitability during market contractions, and toward low valuation and small size during early economic recoveries.
